# Net Profit Quality Assessment

## When to Use
- Assessing the quality and reliability of a company's reported earnings
- Evaluating whether net profit is supported by actual cash generation
- Identifying potential accounting manipulation or profit inflation
- Screening for high-quality companies with strong cash conversion
- Analyzing financial statements for investment decisions

## Prerequisites
- Income statement data (Net Profit)
- Cash flow statement data (Operating Cash Flow Net Amount)
- Multi-year historical data (recommended for trend analysis)

## Procedure

### Step 1: Obtain Required Data
1. Extract **Net Profit** from the income statement
2. Extract **Operating Cash Flow Net Amount** from the cash flow statement

### Step 2: Calculate Quality Ratio
```
Quality Ratio = Operating Cash Flow Net Amount ÷ Net Profit
```

### Step 3: Interpret Results

**Scenario A: Ratio > 1 (consecutive years)**
- Indicates the company generates more cash than reported profit
- Suggests high profit quality and strong cash conversion
- Potential "cash cow" or "money-printing" type company
- Generally considered a positive signal

**Scenario B: Ratio < 1 (consecutive years)**
- Indicates reported profit exceeds actual cash generation
- Suggests low profit quality
- Requires investigation into underlying causes:
  - Accumulating accounts receivable
  - Excess inventory buildup
  - Aggressive revenue recognition
  - Potential accounting irregularities
- Exercise caution and conduct deeper analysis

## Important Notes

### Core Principle
Net profit does NOT equal actual cash earned by the company. Always verify profit quality by comparing against cash flow statements.

### Constraints
- **Not suitable for financial industry companies** unless adjusted for industry-specific accounting standards
- **Requires multi-year analysis** - single-year data may be misleading due to timing differences
- **Industry context matters** - compare ratios within the same industry

### Best Practices
- Analyze trends over 3-5 years for reliable assessment
- Investigate significant year-to-year fluctuations
- Combine with other financial metrics for comprehensive analysis
- Consider business cycle impacts on cash flow timing
